  Okay, this situation came up in Apprentice.
   
  Player A has a Scyther active, Player B has a Jigglypuff
   
  Player A uses Swords Dance, Player B uses Lullaby, but Scyther wakes up
   
  Player A uses Slash, and thinks it kills Jigglypuff.  
  Player B thinks Swords Dance was cancelled when Scyther was put to sleep.

  I know you say as long as Scyther is active, Swords Dance works, 
  but would sleep cancel it?

Sleep does not cancel other effects (like Poison), except very specifically for:
Confusion and Paralysis.  These are the only 2 effects that will be affected by Sleep.
Otherwise, it merely adds ONE more effect (sleep) onto the active Pokemon.
